OPEN MEETING - WEDNESDAY, APRIL 23, 2003 - 10:00 A.M. The subject matter of the open meeting scheduled for Wednesday, April 23, will be: 1. The Commission will hear oral argument on an appeal by the Division of Enforcement from an initial decision of an administrative law judge. The law judge found that a tender offer conducted by WHX Corporation, a Delaware corporation with its principal place of business in New York City, did not violate Rule 14d-10(a)(1) of the Securities Exchange Act of 1934. Rule 14d-10(a)(1) requires that tender offers be open to all security holders of the class of securities subject to the offer. The Division contends that WHX Corporation violated Rule 14d-10(a)(1) when it offered to purchase shares of a target company from only shareholders of record with respect to an upcoming shareholders' meeting of the target company or shareholders who had obtained a proxy to vote the shares from a shareholder of record. The Division seeks an order that WHX Corporation cease and desist from committing or causing any violations or future violations of Rule 14d-10(a)(1). Among the issues likely to be considered are: a. whether respondents committed the alleged violations; and b. if so, whether sanctions should be imposed in the public interest. 2. The Commission will also hear oral argument on an appeal by Wheat First Securities, Inc. f/k/a First Union Capital Markets Corporation (First Union), a registered broker-dealer that conducted a municipal securities business, and its former assistant vice-president, Teressa L. Cawley, a registered municipal securities principal. The law judge found that First Union through Cawley entered into a financial advisory agreement with Broward County, Florida, to assist the County in refunding certain municipal bond issues. As part of the agreement, First Union warranted that it had not retained any person not regularly employed by it to secure the agreement or paid compensation to any person based on the award of the agreement. The law judge found that this warranty was false, and that First Union and Cawley had paid a South Florida lobbyist to obtain the agreement. Nevertheless, the law judge concluded that the five-year statute of limitations in 28 U.S.C. 2462 barred the Division of Enforcement's action for sanctions based on the false warranty. The law judge found further that First Union and Cawley dealt unfairly and deceptively with the County in connection with two of three refundings by purposely failing to disclose payments made to the lobbyist in closing documents filed with the State. The law judge suspended Cawley from association with any broker, dealer, or municipal securities dealer for three months; ordered First Union and Cawley to cease and desist for a three-year period from committing or causing violations or future violations of MSRB Rule G-17 and Section 15B(c)(1) of the Securities Exchange Act of 1934; assessed civil penalties of $20,000 against First Union and $15,000 against Cawley; and ordered First Union to disgorge $114,493.31. Among the issues likely to be argued are: a. whether MSRB Rule G-17 applies to a municipal securities dealer acting as financial advisor to an issuer; b. whether scienter is required to establish an MSRB Rule G-17 violation; c. whether cease-and-desist and disgorgement orders are "penalties" within the meaning of 28 U.S.C. 2462, and thus barred by the statute of imitations; d. whether the Commission should impose time-limited cease-and- desist orders; and e. whether and to what extent the Commission should order First Union to disgorge its revenues from the refundings. The Commission will consider whether to adopt amendments to implement Section 303 of the Sarbanes-Oxley Act of 2002. Section 303(a) prohibits an issuer's officers, directors, and persons acting under the direction of an officer or director, from taking any action to fraudulently influence, coerce, manipulate or mislead the auditor of the issuer's financial statements for the purpose of rendering those financial statements materially misleading. 2. The Commission will consider whether to adopt new rules and rule amendments to implement (a) the mandated electronic filing of reports required to be filed by officers, directors and principal security holders under Section 16(a) of the Securities Exchange Act of 1934; and (b) website posting of such reports by issuers, both of which are required by Section 16(a)(4) of the Exchange Act, as amended by Section 403 of the Sarbanes-Oxley Act of 2002. RULES AND RELATED MATTERS ORDER REGARDING THE COLLATERAL BROKER-DEALERS MUST PLEDGE WHEN BORROWING CUSTOMER SECURITIES On April 16, the Commission issued an order allowing certain additional categories of collateral to be pledged by broker-dealers when they borrow securities from customers pursuant to paragraph (b)(3) of Rule 15c3-3 under the Securities Exchange Act of 1934. The order follows the Commission's amendment to paragraph (b)(3) of the rule (See Securities Exchange Act Release No. 47480 (March 11, 2003), 68 FR 12780 (March 17, 2003). The amendment permitted broker-dealers to pledge, in addition to the categories of collateral specifically identified in the rule, such other collateral as the Commission designates as permissible by order as necessary or appropriate in the public interest and consistent with the protection of investors after giving consideration to the collateral's liquidity, volatility, market depth and location, and the issuer's creditworthiness. This is the first such order by the Commission. (Rel. 34-47683, International Series Rel. 1268) ENFORCEMENT PROCEEDINGS IN THE MATTER OF DAVID EDWARDS, JAMES EDWARDS, KEVIN LYNDS AND GERALD STOCK On April 15, an Administrative Law Judge issued an Order Making Findings And Imposing Remedial Sanction By Default in the matter of David Edwards, James Edwards, Kevin Lynds, and Gerald J. Stock. The Order finds the allegations in the Order Instituting Proceedings to be true and bars Respondents Kevin Lynds and Gerald J. Stock from associating with any broker or dealer pursuant to Section 15(b)(6) of the Securities Exchange Act of 1934. (Rel. 34-47682; File No. 3-11002) SEC SUES FREEDOM GOLF CORPORATION'S PRESIDENT, CONTROL PERSON, AND PROMOTERS IN INTERNET PUMP-AND-DUMP SCHEME The Commission announced that it filed an action for injunctive relief in U.S. District Court in Denver, Colorado on April 11 charging four individuals with securities fraud for their participation in an alleged "pump and dump" scheme involving Freedom Golf Corporation's (Freedom Golf) common stock. The defendants are Freedom Golf president Gaylen P. "John" Johnson; Timothy J. Miles, a principal shareholder; and two promoters, Carter Allen Jones and Jonathan Curshen. Jones' company, C. Jones & Company, also was charged. The complaint alleges that in the fall of 1999, Miles provided a broker- dealer with false information to be filed with the National Association of Securities Dealers in order to initiate public trading of securities issued by Freedom Golf's predecessor company. The complaint also alleges that from late January through early March 2000, Miles paid two stock promoters, Jones and Curshen, to hype Freedom Golf via the Internet, telephone, and mail. Specifically, the complaint alleges that Jones arranged for the dissemination of between 25 and 35 million unsolicited "spam" e-mails touting Freedom Golf in February 2000. During the same period, the complaint continues, Johnson created baseless profit, revenue, and expense projections for Freedom Golf that Jones published on his company's Internet website, and that Curshen publicized on an Internet message board. In addition, the complaint alleges that Jones and Curshen failed to disclose the full amount that Miles was paying them to tout Freedom Golf, in violation of the federal securities laws. The complaint further alleges that Freedom Golf's stock price and trading volume was pumped up to artificially inflated levels as a result of the false and misleading e-mails and baseless price projections. According to the complaint, during the course of this manipulation, Jones, Miles, and Curshen all sold shares of Freedom Golf stock and reaped profits of more than $500,000. The Commission's complaint alleges that as a result of the conduct described above, C. Jones, Jones, Miles, Johnson, and Curshen violated the antifraud provisions of the federal securities laws, and C. Jones, Jones, and Curshen also violated the anti-touting provisions of the federal securities laws. The Commission seeks permanent injunctions, civil money penalties, and penny stock bars against each of the defendants, and the disgorgement of ill-gotten gains plus prejudgment interest against C. Jones, Jones, Miles, and Curshen. In a related proceeding, the Commission instituted administrative proceedings against Freedom Golf on April 7, 2003. Johnson, and Jonathan Curshen, Civil Action No. 03-WM- 0636, PAC, District of Colorado] (LR-18092) SEC CHARGES FORMER PEREGRINE CFO WITH FINANCIAL FRAUD The Commission today filed civil fraud charges against Matthew C. Gless, the former Chief Financial Officer at San Diego-based software company Peregrine Systems, Inc., for his participation in an eleven-quarter financial fraud at the company. The complaint alleges that Gless and other Peregrine senior officers engaged in deceptive practices to artificially inflate Peregrine's revenue and stock price, and that Gless then took fraudulent action to conceal the scheme. According to the complaint, the heart of the fraud was the recording of millions of dollars of revenue despite non-binding arrangements with customers, in violation of Generally Accepted Accounting Principles (GAAP). At the ends of fiscal quarters, Gless schemed with other Peregrine senior officers about ways to arrange non-binding transactions with resellers (known as channel partners) and record them as revenue, so that Peregrine could meet or exceed quarterly revenue projections. Peregrine senior officers then purported to sell Peregrine's software to channel partners, even though the channel partners' obligations to Peregrine were frequently contingent or subject to other terms that made revenue recognition improper. Gless knew that senior officers were secretly adding material sale contingencies-by oral or written side agreement-to what appeared on their face to be binding contracts. Gless also knew that senior officers were using other gimmickry to inflate the company's revenue. The complaint further alleges that, to conceal the revenue recognition scheme, Gless abused the receivable financing process. When Peregrine booked the non-binding contracts, and the customers predictably did not pay, the receivables ballooned on Peregrine's balance sheet. To make it appear that Peregrine was collecting its receivables more quickly than it was, Gless directed Peregrine's senior treasury manager to sell receivables to banks and then remove them from the company's balance sheet. There were several problems with this. First, Gless knew, or was reckless in not knowing, that because Peregrine had given the banks recourse and frequently paid or repurchased unpaid receivables from them, Peregrine should have accounted for the bank transactions as loans and left the receivables on its balance sheet. Second, Gless knew that some of the "sold" receivables were not valid because the customers were not obligated to pay. Third, Gless knew that several of the "sold" invoices were fake, including one that purported to reflect a $19.58 million sale. According to the complaint, Gless also concealed the fraud by improperly writing off unpaid receivables that he knew, or was reckless in not knowing, should not have been recorded as revenue in the first place. To make it appear to investors that the write-offs related to a non- recurring event, Gless wrote off several million dollars in uncollectible receivables to acquisition-related accounts, even though he knew the write-offs had nothing to do with acquisitions. The complaint further alleges that Gless signed false SEC filings and false management representation letters to Peregrine's outside auditors, and that he responded falsely to an SEC Division of Corporation Finance Comment Letter that inquired about Peregrine's revenue recognition practice. According to the complaint, while Gless was aware of the ongoing fraud, he illegally sold 68,625 shares of Peregrine stock for approximately $4 million, based on material nonpublic information he possessed about Peregrine's true financial condition. The Commission's complaint seeks to permanently enjoin Gless from violating certain antifraud provisions of the federal securities laws (Section 17(a) of the Securities Act of 1933, Section 10(b) of the Securities Exchange Act of 1934 (Exchange Act) and Exchange Act Rule 10b- 5), and from violating, or aiding and abetting violations of, certain reporting, books and records, internal controls, and representations to accountants provisions (Exchange Act Sections 13(a), 13(b)(5), 13(b)(2)(A) and 13(b)(2)(B), and Exchange Act Rules 12b-20, 13a-1, 13a- 13, 13b2-1, and 13b2-2). The complaint also seeks an accounting, disgorgement of ill-gotten gains, prejudgment interest, civil money penalties, and an order prohibiting Gless from acting as an officer or a director of any reporting company. The Commission's investigation of the financial fraud at Peregrine is continuing.
