SEC NEWS DIGEST Issue 2003-145 July 30, 2003 COMMISSION ANNOUNCEMENTS SEC ANNOUNCES APPROVAL OF SRO RULES ADDRESSING RESEARCH ANALYST CONFLICTS OF INTEREST On July 29, Chairman William H. Donaldson announced today the approval of a series of self-regulatory organization (SRO) research analyst rules that fulfill the requirements of the Sarbanes-Oxley Act of 2002. The rules approved today build on previous regulatory actions and take a number of significant additional steps towards promoting the independence and objectivity of research. SEC Chairman William H. Donaldson said, "Working closely with the New York Stock Exchange and the NASD, the rules approved by the SEC today require a critical and necessary separation of research analyst compensation from investment banking. Such conflicts have undermined confidence in our markets, and must stop. Today's effort will provide participants with clear guidelines for restoring confidence in the integrity of research. I applaud the efforts of all involved in reaching this important milestone." Specifically, the rules approved today separate research analyst compensation from investment banking influence and insulate research analysts from investment banking interests by prohibiting analysts from participating in "pitches" or other communications for the purpose of soliciting investment banking business. They extend quiet periods for all firms involved in offerings and prohibit "booster shot" research reports in and around lock-up expirations. The rules also require enhanced disclosure of compensation arrangements between firms and issuers and client relationships between firms, their affiliates, and issuers. The rules also require firms to notify their customers in final reports when they are terminating research coverage of covered companies. Analyst independence will be further protected by a rule that prohibits firms from retaliating, or threatening to retaliate, against research analysts who publish research reports or make public appearances that may adversely affect firms' investment banking business. Finally, the rules impose registration, qualification, and continuing education requirements on research analysts. These rules are the latest among a series of regulatory actions taken during the last year to promote the integrity of research. Most recently, on April 28, 2003, the Commission, the NASD, the NYSE, and the States announced the settlement of enforcement actions against ten of the nation's top securities firms alleging undue influence by investment banking interests on the firms' research. This Global Settlement includes substantial monetary relief and imposes structural reforms that seek to promote analyst independence. Earlier, the Commission approved a series of SRO rule changes addressing analyst conflicts, as well as a Commission rule requiring that analysts certify that their research reports accurately reflect their personal views and disclose whether they received compensation for their specific recommendation. (Press Rel. 2003-89) ENFORCEMENT PROCEEDINGS COMMISSION SANCTIONS MICHAEL MARRIE, CPA AND BRIAN BERRY, CPA On July 29, the Commission found that Michael J. Marrie, CPA and Brian L. Berry, CPA engaged in improper professional conduct in the course of the audit of the 1994 fiscal year financial statements of California Micro Devices, Inc. (CMD), a public company. The Commission found that Marrie and Berry recklessly failed to conduct the audit in accordance with Generally Accepted Accounting Standards (GAAS) as a result of their failure to exercise professional skepticism and to obtain sufficient competent evidential matter with respect to CMD's write-off of accounts receivable, the confirmation of accounts receivable, and the analysis of sales returns and allowances for sales returns. Noting that the "Commission and the investing public rely heavily on accountants to assure disclosure of accurate and reliable financial information as required by the federal securities laws," the Commission held that "Marrie's and Berry's reckless deviations from the obligations imposed by GAAS . . . constituted improper professional conduct." Based on these findings, the Commission concluded that it was in the public interest to deny Marrie and Berry the privilege of appearing or practicing before the Commission. (Rel. 34-48246; AAE Rel. 1823; File No. 3-9966) CEASE-AND-DESIST AND RULE 102(e) PROCEEDINGS INSTITUTED AGAINST PHILIP PASCALE, CPA On July 29, the Commission has instituted cease-and-desist proceedings pursuant to Section 8A of the Securities Act of 1933 (Securities Act) and Section 21C of the Securities Exchange Act of 1934 (Exchange Act) and proceedings under Rule 102(e) of the Commission's Rules of Practice (Order) against Philip L. Pascale (Pascale), a certified public accountant, to determine: (i) whether Pascale has willfully violated Section 17(a) of the Securities Act and Section 10(b) of the Exchange Act and Rule 10b-5 thereunder, and willfully aided and abetted and caused violations of Section 15(d) of the Exchange Act and Rules 15d-1 and 15d-13 thereunder, and whether Pascale engaged in improper professional conduct; and (ii) whether any order should be issued pursuant to Section 8A of the Securities Act and Section 21C of the Exchange Act or pursuant to Rule 102(e)(1)(ii) and (iii) of the Commission's Rules of Practice. The Division of Enforcement (Division) alleges that false and misleading financial statements included in filings with the Commission by Composite Holdings, Inc., formerly World Homes, Inc., resulted from failed audits conducted by Pascale. It is further alleged that these financial statements, covering annual and quarterly reports for the periods from June 30, 1999, through Dec. 31, 2001, were materially false because the recorded amount for patents acquired in a merger between Composite and an entity under common control with Composite, was stepped- up and recorded at an amount materially in excess of fair value, contrary to Generally Accepted Accounting Principles (GAAP). Finally, the Division alleges that, even if the write-up in the basis of the patents had been appropriate under GAAP, Composite's recording of a deferred tax asset related to the patents also resulted in material overstatements of assets and equity and material misstatements of net losses. The false financial statements were also allegedly included by reference in several registration statements on Form S-8. It is alleged that during the relevant times, Pascale provided yearly audit and quarterly review services to Composite and that he issued unqualified reports on its financial statements which were included in filings with the Commission. A public hearing will be scheduled before an administrative law judge to determine whether the allegations contained in the Order are true, to provide Pascale an opportunity to dispute these allegations, and to determine what sanctions, if any, are appropriate. (Rels. 33-8259; 34- 48247; AAE Rel. 1824; File No. 3-11194) JAY GILBERTSON SUSPENDED FROM PRACTICE BEFORE THE COMMISSION On July 29, the Commission instituted and simultaneously settled a proceeding concerning Jay P. Gilbertson, former Co-President and Chief Financial Officer of HBO and Company. By consent, the Commission suspended Gilbertson from appearing or practicing before the Commission as an accountant pursuant to Rule 102(e)(3) of the Commission's Rules of Practice. The suspension was based upon the entry of an injunction against Gilbertson in SEC v. Gilbertson, Case No. 00-3570 (N.D. Cal.) on July 1, 2003. (Rel. 34-48248; AAE Rel. 1825; File No. 3-11195) COURT ENTERS FINAL JUDGMENTS AGAINST DEFENDANTS IN INVESTMENT ADVISORY FRAUD CASE The Commission today announced that the Honorable David W. Hagen, U.S. District Judge for the District of Nevada, has entered final judgments against defendants Joseph Norris and Mark Coleman, both of whom are residents of Carson City, Nevada, and defendants Magellan Communications and Northern Lights Financial, in a case in which the SEC alleged fraud in connection with purported investment advisory services. Under the terms of the final judgments, each defendant is enjoined from violating the antifraud provisions of the federal securities laws, Section 10(b) of the Securities Exchange Act of 1934, and Rule 10b-5 thereunder, and Sections 206(1) and 206(2) of the Investment Advisers Act of 1940. The final judgments order the defendants, jointly and severally, to pay disgorgement of $6,020,997.30. The judgments also order Norris and Coleman, jointly and severally, to pay prejudgment interest of $879,254.29, and Magellan Communications and Northern Lights Financial to pay prejudgment interest of $727,046.55. In addition, the Court imposed civil penalties of $120,000 each against Norris and Coleman, and $550,000 each against Magellan Communications and Northern Lights Financial. The judgment against Norris and Coleman was entered upon the SEC's motion for summary judgment, and the judgment against Magellan Communications and Northern Lights Financial was entered upon default. The Commission's complaint, filed March 7, 2002, alleged that the defendants raised approximately $8.5 million from more than thirty clients by promising to invest the money in offshore "trading programs" that would generate returns of 4-7% per month, or the equivalent of 48- 84% per year. According to the complaint, these "trading programs" had the characteristics typical of fraudulent "prime bank" schemes, which have been the subject of dozens of Commission enforcement actions over the past decade. The Commission charged that Norris and Coleman lost approximately $6 million of their clients' funds in their attempts to invest in such "trading programs," then sent their clients fictitious account statements concealing the losses. The Commission also charged that Norris and Coleman continued to encourage clients and prospective clients to deposit money with them without disclosing the losses. On July 3, a Sacramento jury found Coleman guilty of seven counts of federal wire fraud in connection with a similar investment scheme. Norris previously pleaded guilty to one count of wire fraud in connection with that scheme. Federal criminal charges arising from the facts underlying the Commission's case are still pending against both of them. The entry of the foregoing final judgments concludes the Commission's enforcement action arising from the fraudulent investment advisory business conducted by Joseph Norris, Mark Coleman, Magellan Communications and Northern Lights Financial. Joseph Lloyd Norris, Mark Gray Coleman, Magellan Communications Group, LLC, and Northern Lights Financial, LLC, USDC, District of Nevada, Civil Action No. CV-N-02-0112-DWH-(VPC)] (LR-18259A) DAVID ROSS II, SUED FOR CONTEMPT OF ORDER FREEZING ASSETS On July 23, the Commission filed a Motion for Contempt Against David E. Ross, II, alleging that Ross had violated a Jan. 15, 2002, order issued by the U.S. District Court for the District of Utah freezing the assets of certain defendants in SEC v. Merrill Scott & Associates, Ltd., et al. Ross, an attorney licensed to practice in Utah, Kansas and Illinois, was originally charged by the Commission in that civil injunctive action with violations of the antifraud provisions of the federal securities laws for his conduct in an offshore investment scheme. In the January 2002 action, the Commission obtained an order, among other things, freezing the assets of a complex network of legal entities and accounts that operated under the umbrella of Merrill Scott & Associates, Ltd. (Merrill Scott). The court also appointed a receiver to locate, marshal and preserve the assets and accounts of the Merrill Scott organization for ultimate distribution to victims of the scheme. Pursuant to that order, Ross was required to assist the receiver in locating all the assets and accounts of the Merrill Scott organization known to Ross. The contempt motion alleges that in violation of the January 15, 2002, order, Ross failed to disclose to the receiver certain assets and accounts and, in fact, transferred and assisted the transfer of $544,049 from accounts subject to the asset freeze; in one transaction, $389,884 was transferred to an account located in the Bahamas. The Commission is seeking that Ross be held in contempt of the court's orders, and is requesting that Ross be ordered to repay the funds transferred in violation of the court's asset freeze and to provide a sworn accounting of all accounts and assets of the Merrill Scott organization. Merrill Scott & Associates, Ltd., et al., Docket No. 2:02CV 0039C (USDC Utah)] (LR-18260) SEC BRINGS AIDING AND ABETTING CHARGE AGAINST DANIS YADEGAR-MOOSHIABADI FOR AIDING AND ABETTED FRAUD AT UNIFY CORPORATION; YADEGAR AGREES TO PAY $50,000 CIVIL PENALTY The Commission announced that on July 17 it filed, and simultaneously settled, a civil action in the United States District Court for the Northern District of California against Danis Yadegar-Mooshiabadi (Yadegar), the President and Chief Executive Officer of Arsin Corporation (Arsin), for aiding and abetting fraud at another company, Unify Corporation (Unify) that assisted Unify in improperly recognizing nearly $1 million in revenue on transactions with Arsin. Without admitting or denying the SEC's allegations in its complaint, Yadegar consented to the entry of judgment in favor of the SEC on its complaint that Yadegar aided and abetted Unify and two of its former officers to violate certain anti-fraud and other provisions of the Securities Exchange Act of 1934 (Exchange Act), and agreed to pay a $50,000 civil penalty. In addition, Arsin and Yadegar consented to the issuance of a SEC administrative order finding that they caused such violations, and which directed them to cease and desist from causing any future violations, in a separate administrative proceeding instituted on July 17. According to the SEC's complaint, on two occasions in 2000 Yadegar caused Arsin to enter into contracts that purchased, in total, $1 million of software license rights from Unify. At the time Arsin entered into the contracts with Unify, it lacked the funds to pay for the software. According to the complaint, in each instance Yadegar provided Unify with a check for the entire amount of the purchase, with the understanding that Unify would show the check to Unify's independent auditors and that Unify would not deposit Arsin's check until Unify had provided Arsin with the funds necessary to cover Arsin's check. Arsin later used funds it received from Unify to pay for the software. Unify initially recognized revenue on the transactions with Arsin, and filed a Form 10-Q for the quarter ended January 31, 2000 and an earnings release for the year ended April 30, 2000 that improperly included this revenue. Later, following an internal investigation, Unify reversed approximately $950,000 of the revenue, as part of a larger restatement of its financial results. The SEC's Complaint alleges that by engaging in such conduct, Yadegar aided and abetted Unify's violations of Exchange Act Sections 13(a) and 13(b)(2)(A) and Exchange Act Rules 12b-20 and 13a-13, and aided and abetted violations by two former Unify officers of Exchange Act Sections 10(b) and 13(b)(5), and Exchange Act Rules 10b-5, 13b2-1, and 13b2-2. Yadegar, without admitting or denying the allegations in the complaint, consented to a judgment ordering him to pay a civil penalty of $50,000. On July 23, 2003, pursuant to Yadegar's consent, United States Magistrate Judge Howard R. Lloyd entered judgment in favor of the SEC on its Complaint and ordered Yadegar to pay a $50,000 civil penalty, in SEC v. Danis Yadegar-Mooshiabadi, .Civil Action No. C-03-3340 HRL (N.D. Cal.). Danis Yadegar-Mooshiabadi, Action C03-3340 HRL] (LR-18261) FEDERAL COURT ENTERS ORDER GRANTING SEC'S MOTION FOR SUMMARY JUDGMENT AND ENTERING FINAL JUDGMENT OF PERMANENT INJUNCTION AND OTHER RELIEF AGAINST LOUIS W. RATFIELD The Commission announced that on July 25 the Honorable Donald M. Middlebrooks, United States District Judge for the Southern District of Florida, entered an Order Granting the Plaintiff's [SEC's] Motion For Summary Judgment And Entering Final Judgment of Permanent Injunction and Other Relief against Defendant Louis W. Ratfield. The Order permanently enjoins and restrains Ratfield from violating Sections 5(a), 5(c) and 17(a) of the Securities Act of 1933 (Securities Act), Section 10(b) of the Securities Exchange Act of 1934 (Exchange Act) and Rule 10b-5 thereunder, and Sections 206(1) and 206(2) of the Investment Advisers Act of 1940 (Advisers Act). The Court also ordered Ratfield to pay disgorgement and prejudgment interest in the amount of $48,360.42 and reserved jurisdiction to determine, upon the SEC's motion, any penalty amount. In its complaint, the SEC alleged that, from at least 1997 through 2001, Ratfield, a South Florida tax preparer and accountant, raised over $4 million from over 120 investors through the fraudulent unregistered offer and sale of securities in various investment clubs. Ratfield misrepresented to investors that they had earned returns of up to 40% per calendar year, that their investment principal was fully insured from loss and that they could redeem their investments annually. In actuality, most investors did not receive their promised returns or their principal back because Ratfield squandered the majority of investors' funds in risky unsuccessful start-up businesses.
